  • Kelly Criterion- A Warren Buffet Used Investment Analyzing Formula

Everyone seeks to earn a hefty sum of money as well as maximize the long-term growth of capital. All they require is to calculate the expected return to benefit their money value and bankroll.

On the other hand, the calculation of long-term wealth should minimize uncertainty. Therefore, Kelly L.J has developed a theoretical statistical method to measure expected return value in the future, by adjusting the investment size with the use of the Kelly criterion.

People flummox themselves with the Kelly criterion and return on Investment formula. So the difference between these two is simple: interest is considered while calculating ROI. And the Kelly criterion follows the probability.

    What is Kelly Criterion?
What are the Pros and Cons of Kelly Criterion?
How does the Kelly criterion work?
How do investors use the Kelly criterion?
    Mechanism of Kelly Criterion

    What is Kelly Criterion?

Generally, the Kelly criterion is a formula that maximizes the expected value of the logarithm of wealth that is equivalent to maximizing the expected long-term growth rate. The idea was derived from an American scientist John L. Kelly, who was a member of a research center at AT&T’s Bells Lab, New Jersey in 1956.

This method is used mostly by gamblers and investors to get double on the investment or bet they have funded. The formula works through a predetermined fraction of assets.

The Kelly criterion method earned recognition in gambling and investment, as people aim to get more returns and save bankroll. So, the Kelly criterion fit the ball in accelerating the earnings.

What are the Pros and Cons of Kelly Criterion?

    Pros of Kelly Criterion:

    • The main purpose of implementing the Kelly criterion is to estimate the expected value in the future which helps maximize the rate of asset growth.
    • There is no plethora of loss of money on the investment, as it will take less money in case of prolonged series of failures.
    • Lately, the Kelly criterion is highly dependent on the probability of winning and the probability of loss of the asset value. So, if you have the chance of high returns on the investment, it’s a win-win situation for you accordingly.

    Cons of Kelly Criterion:

    • As said before, The Kelly criterion works with probability whereas if the rate of investment runs positive in the market, you would benefit from its output. Meanwhile, if the asset value faces a bank stake, then it’s a loss for you.
    • Secondly, people won’t stay in the long-term investment unless it shows propitious promising in the future for the investors.

Mutual Fund Industry in India – Market Size, Major Players, Current Condition
Mutual fund industry in India is growing at a very fast pace. So, Here’s a look at the market size, major players and current condition of mutual fund industry in India.

How does the Kelly criterion work?

The Kelly criterion is formulated in two fields- Gambling and investment, which is the only place, where a person can win a hefty amount and manage a long-term growth of capital.

The method is all about the comparison of other strategies to identify the asset value. In the olden days, the Kelly criterion was made for gambling, where the participant bets on the coin and expects a high value.

Besides, the Kelly criterion works on investment by enticing participants to pay off more on such investment which gives him flavorful output in the future.

Participants use the Kelly criterion, where the expectation value of a function is given by the sum, over all the possible outcomes, of the probability of each particular outcome multiplied by the value of the function in the event of that particular outcome.

How do investors use the Kelly criterion?

    Kelly Criterion Formula
    Kelly Criterion Formula

Kelly criterion is used by investors while trading in the stock market to find the percentage of the money they need to allocate to each investment. This is done by using a mathematical formula.

    K% = W – [(1-W) / R]

    where,

    K%=The Kelly percentage

    W=Winning probability

    R=Win/loss ratio

The investors have to access their past 50 to 60 trades from their recent tax returns. Investors have to calculate the value of W – the winning probability. The value can be found by diving into the number of positive resultant returns by the total number of trades that can be both positive and negative. Anything above 0.50 and any number close to 1 is good.

Then R – win/loss ratio is calculated by dividing the average gain on positive trades by the average loss on negative trades. It is good if the number is less than one and the losing trades are small.

Both the W and R values are applied to the Kelly criterion formula and the result is noted. The result percentage indicates the size of the positions that should be taken in the assets in the portfolio. If the resultant percentage is found to be 0.31. Then one should take an estimated 31% position in each of the equities in the portfolio.

It is advised that not more than 20% or 25% be invested in one asset or equity as it increases the financial risk.

The Kelly criterion is known to be used by popular investors like Warren Buffet, Charlie Munger, and Bill Gross.

Ultimate Checklist for beginners to pick quality stocks
Stock picking has become an essential step to achieve a positive return. If you are a beginner in stock trading, Here’s a checklist to help you choose quality stock.

    Mechanism of Kelly Criterion

Kelly Criterion is a money management principle and can be applied mainly in activities related to gambling and investment. In investment, the formula calculates the percentage of the account that the investor needs to invest. In sports gambling, the formula is mainly applied to maximize the potential returns on wagers and minimize the chances of losing a bankroll entirely.

Let’s take an example on the note of “how do the Kelly criterion formulae apply?” Let’s say probability, the first thing that comes to mind is fifty-fifty chances or a win-loss situation. If you roll a dice, then the chances of getting any number between 1,2,3,4,5, and 6 are unknown. So, take 1,2,3 as 60% possibility whereas 4,5,6 are 40% possibility and vice versa.

For instance; if a company offering a trade of 27.73 per share with an upside range of 37.65 and downside worth of 23.85.

So, out of 100% per share value (27.73)- 70% probability of earning an upside value of 37.65 and 30% of 23.85.

if you calculate the percentage value of upside and downside per share, you will get a 35.77% Gain and 13.99 as a Loss.

    So, now perform the Total Expected Outcome (Probability)= (70% x 35.77) + (30% x [-13.99 LOSS]) = 20.84

    now, apply Kelly Criterion formulae;

    Total capital planning to allot = 20.84/ 35.77= 58.26%

Therefore, the company plans to invest 58.26% of the capital investment.

    Conclusion

Kelly Criterion is one famous method used for a long time both in gambling and investments. Kelly criterion helps in minimizing the loss and focuses on achieving efficient returns through diversification. It is necessary and important that proper judgment based on reliable means should be taken while dealing with capital.

Even though the formula was created by John Kelly of Bell Labs, to analyze long-distance telephone signal noise, the Kelly criterion acts as a reliable model to help gamblers and investors in deciding the size of the position they should take which leads to diversification and efficient and effective money management.

    How does ETrade make money?

ETrade charges no commissions, which begs the question: how does ETrade make money?

    Margin

Clients at ETrade pay interest on money borrowed to buy stocks and on money borrowed to short stocks. For many broker-dealers, margin interest is a crucial source of revenue, and ETrade is no different. It has rates that are higher than the national average. Depending on the total amount borrowed overnight, they start at 8.95 per cent and go down.

    Flow of Orders

ETrade makes the majority of its money through monetising its order flow. Customers’ buy and sell orders are sent to market makers for execution by ETrade. The company is compensated for the order flow in exchange.

When E-margin Trade’s customers borrow money to short or purchase stocks, ETrade receives interest. A transaction-fee mutual fund costs $19.99 to buy or sell at the business.

This is a standard business procedure; therefore, ETrade isn’t doing anything out of the ordinary here. ETrade sends orders to the groups to adjust for the order flow. This is also a frequent industry practice.

ETrade receives less than a cent per share on average for routing orders. That may not seem like a lot, but when you consider that there are about 300,000 trades each day, with several shares per order, it adds up.

    Earnings from interest

ETrade advertises heavily on the need of filling your brokerage, bank, retirement, or PMS accounts with them since the more money you invest with them, the more interest you get. The business of ETrade is based on the interest produced by the float, which is invested by millions of customers. Offering free trading to retail investors is a fantastic way to improve their float because they are the least likely to trade actively.

    Service charges

Portfolio management, retirement accounts, and other essential portfolio services are also profitable for ETrade. Fees and service charges are how they make money from these services.

The fees for portfolio management vary from $500 to $250,000, with a 0.30 per cent to 0.75 per cent cost.

ETrade charges $25 for premature withdrawals, excess contribution withdrawals, and re-characterisations in retirement accounts (changing from Roth IRA to Traditional IRA).

And, depending on the debit balance available at the time of the trade, margin trading costs range from 5.45 per cent to 8.95 per cent.

In the year 2019, ETrade generated $588 million in fees and service charges.

    Commissions on mutual funds

ETrade charges $19.99 to buy or sell a transaction-fee mutual fund. It costs $49.99 to sell a no-load, no-transaction-fee fund fewer than 90 days after acquisition.

ETrade also profits from mutual fund trades through 12b-1 fees, sub-accounting fees, shareholder service costs, and marketing support payments.

    Trading Commissions

Only ten to twenty per cent of the millions of traders are active. Active traders, on the other hand, trade often and in large amounts. And many of them trade futures and options, the most lucrative part of the stock market.

This 20% of active traders generate twenty times the money that they lose by providing free trading.

Fees for Futures, Options, and Bonds on ETrade

The larger the number of active traders operating in any of these categories, the higher the commissions because ETrade works with huge volumes rather than premium pricing.

This information makes you wonder if ETrade is losing money on these products. ETrade loses money on its free service. However, because over 80% of traders aren’t active in the markets, they don’t lose much money. ETrade lost $23 million in securities trading fees in 2019. The $23 million loss is well worth it for their business model, given the $421 million in trading commissions they receive from active traders.

  • How did Uber make a Billion Dollars from Zomato Listing? – Case Study

We are past the worst recession since the Indian independence in 1947, which was due to the COVID-19 onslaught. Though the dreadful pandemic hasn’t taken its exit yet from the country, the Indian market has started to boom with the listing of the shares from a bunch of companies, which certainly looks promising enough!

Zomato, India’s food delivery giant, has already launched its IPO on July 23, 2021, and that too with flying colors. Though the company exhibited a mammoth size of IPO at Rs 9,375 crores, the overall subscription of 38x was quite healthy. At the end of day 1, Zomato witnessed a 66% premium at Rs 125.85.

Zomato, with its successful IPO listing, has certainly been the talk of the town but one another company has parallelly been mentioned if not more. This is Uber, which seems to have largely benefitted with this listing of Zomato, and what is stranger is the fact that it hasn’t spent a single penny in the food aggregator business!

Uber’s Gain out of the Zomato IPO
How did Uber become the gainer in Zomato IPO?
Looking Back at the Uber Eats Deal of Zomato
Who else gained in Zomato IPO?
    FAQ

Uber’s Gain out of the Zomato IPO

As soon as the Zomato listing closed for the day on July 23, 2021, people began talking about the sudden surge of the market value of Uber stakes. Yes, the market value of the stakes Uber has in Zomato, at the end of the day, was announced at Rs 9,000 crores ($1.2 billion). This baffled many, and even more so, when they heard that Uber didn’t spend a penny for such a fortune it made out of the Zomato IPO.

How did Uber become the gainer in Zomato IPO?

The recent gain of Uber may sound like the company has not spent anything to gain a considerable large sum and in reality, it is so. However, we need to recall that Uber has had its 9.19% shares in Zomato due to the latter’s acquisition of Uber Eats, which Zomato acquired back in 2020 at $206 million.

Along with making over a billion dollars in Zomato’s IPO, Uber also resigned from Uber Eats last year, which was on the verge of being a liability. Therefore, it was truly a win-win decision for Uber!

Looking Back at the Uber Eats Deal of Zomato

Launched in August 2014, Uber Eats started as a food delivery platform, which displayed menus from all the restaurants that were partnered with the app and helped the users order their favorite dishes, much like what we do in Zomato and Swiggy.

However, soon after the launch, Uber Eats started to pick up huge losses. The losses for the company started to pile up even more after the Covid-induced lockdown was announced. Furthermore, the losses of Uber Eats were tied to the overall losses that the cab aggregator was seeing, especially when more than half the world was observing lockdown.

During this time, the subsidiary of Uber had to resort to stringent measures like pay cuts and laying off employees. Uber Eats trimmed down its employee strength by 30% in hope that it would help the company get some gear, but when it failed, Uber thought of selling off its food delivery subsidiary.

It was on January 21, 2020, that the Indian division of Uber Eats was finally sold to none other than the food delivery giant, Zomato, in return for 9.99% stakes in Zomato, which was valued at around $180 million back then.

Who knew that this deal would be so profitable the next year itself?

According to Uber, the “fair value of the consideration” that it received for the Indian business of Uber Eats was $206 million, which included $35 million of “reimbursement of goods and services tax receivable from Zomato.”

Who else gained in Zomato IPO?

Along with Zomato and Uber, the IPO was also a huge benefit for Info Edge, whose stocks saw a healthy rise in price and are currently worth Rs 15,000 crores. Deepinder Goyal, Zomato cofounder’s holdings, which were valued at 2,800 crores also witnessed a rise to Rs 5,500 crores.

After the market crash of March-May 2020 across all sectors, this one has shown an almost steady upward momentum. How to Decide Where to Invest

Wondering what are the parameters you should consider while zeroing in on a stock? A few factors you must consider before you make your investment are:

Market Capitalisation: It is simply the market value of the publicly listed company i.e. the number of outstanding shares multiplied by the current price per share. Hence it is a variable & keeps changing. Look out for the trend over a period of time to derive meaning. It represents size of the company (large cap/mid cap/small cap); a high market cap (relative to the industry of the company & its peers) further indicating a more stable growth, hence low risk perception.

Sector/Industry Assessment: To look for the growth prospects of the sector you plan to invest in has crucial value. Say you want to buy stocks of a company operating in the software industry. Currently IT is a booming sector; software products & services are in huge demand due to digital drive by govt as well as global shift in consumer behavior showing inclination towards technologies like cloud, AI, robotics, 5G etc. Similarly healthcare/pharmaceutical & e-commerce are seeing an unprecedented growth due to obvious & significant post pandemic socio-economic changes. Other promising sectors would be power, infra, chemicals et al. It all comes down to which sector attracts you.

Financial health of a company: Revenue, operating/net profit or loss, EPS, P/E ratios etc. are some of the basic pointers of the performance of a company. Analyse & compare these over a couple of quarters or years depending upon your short/long term investment goals.

Economically, 2021 clearly is a risky terrain, just showing some green patches but with whole lot of uncertainty about the future path. So ‘caution’ is the word for 2021. Growth looks certain, in all sectors of the economy but the direction & extent will vary depending on how long & successful the vaccination drive turns out to be and that is what will eventually decide the sum total of returns you pocket.

What Is Unique About Investing in Stock Market

Pack your investment portfolio with choice of healthy, interesting & may be a few experimental options as well. Conclusion

P.S: Again, these are only a few stocks with large market cap that brokerages & market analysts have favored buying or holding for a rather careful investor looking to safely park his money (away from gold or real estate) for a long term. There are many more, in many other industries with mid & small market cap that could give you rich returns if you do basic research & then keenly watch their trend. Timing is as important as the budget & the shares you pick. So here’s wishing a happiness ‘index’ for your shares too!
